Remove lower unit.---Screw the lower shift rod all the way into the lower unit.----Assemblle with new $$$ keeper.-----Make sure lower shift rod does not turn during assembly.----Verify adjustment at the shift lever on lower cowling.

So turn it all the way in then what gear should it be in during re assembly

Sorry I'm not sure what Assemblle with new $$$ keeper. Means I'm new to this
 
Assemble with a new ( black plastic ) keeper on the upper shift rod.----Does not matter what gear it is in when you connect upper and lower shift rods.

Hello one other question what does the top of the water tube hook into in the exhaust is there a grommet needed
 
There is a grommet up top there.----Water tube is installed into the exhaust housing BEFORE you try and install the lower unit.
 
Here I would remove the powerhead.----Install a new grommet into exhaust tuner.----Replace lower crankshaft seal as well.
