The exhaust bellows has a hole at the bottom so that any remaining water left in the outdrive and exhaust can drain when the outdrive is tilted. This is the way it is designed to work.

Regarding replacement engine, you are pretty much limited to a Volvo engine (OHC or OHV) if you intend to keep your current outdrive and bellhousing (Fords or Chevs won't fit). If you are considering an increase in HP, you may want to consider a dual carb arrangement (AQ145, AQ151 or AQ171). You can download the brochures from here:
