56 Sportwin 10 HP Gear shift Issues model 10012

I purchased this 56 Sportwin Model #10012 with a bad water pump so I didn’t have any run time on it before I rebuilt the water pump and the leaking gear case.
Just assembled last week and today ran it for the first time. Runs Great! However after about 30 min run time I noticed that when shifting from Forward to Neutral to reverse the shifter would move but the gear hung up in reverse.

I went back and forth about 50 times and about every other shift it would hang up in reverse. I pulled it all apart and noticed that the clutch dog and cradle were badly worn. There is no other damage to the gears set.
I did not notice this when I resealed the lower unit. I can’t believe that I missed this when it was apart. I’m thinking I did something wrong during assembly.

Questions:
1. Did I assemble the gear case incorrectly, could I have done this?
2. If so what did I do wrong?
3. Has anyone seen this before?
4. Any advice?

I’m going to order new parts but don’t want to make another stupid mistake.
 
Did the saddle snap into the shift fork properly? Get a new dog and saddle and make sure the saddle snaps into the fork (yoke) properly?
 
Hi guys I’ve got new parts and ready to reassemble the gear case any recommendation on which Lube to use?

Any outboard specific hypoid gearoil that does not have penzoil on the label. Make sure the cradle is snapped into the fork when you put it together.
