1976 MERCURY 850 85 HP OUTBOARD

I have a 1976 mercury 850 85HP outboard. I drained the lower end to get ready for the summer and the oil was milky. What seal(s) could be the culprit
 
I just disassembled the water pump AGAIN because it had water in the lower end. I noticed that the spacer P/N 23-70412 is not installed nor are there any shims P/N 15-57007A1. Not sure why they are not installed or are even necessary. Any ideas why they are/are not installed? I imagine the shim is to manage shaft play.
 
@seaswirl88 do you have the serial number for the engine? sounds like you need to replace the oil seals or like racerone suggested do a complete reseal of the complete lower unit. I can get you parts numbers for the items and schematics if you can get me the serial number.
 
Have you pressure and vacuum tested this lower unit to see where the leak is coming from? You were asking the same questions on another site.
