Exhaust coming from flywheel housing.

Good morning,
Trying to help a friend with his supposedly 98 175 looper ois engine.
( there is no data plate).
Long story short there is a hole in the flywheel housing and a good bit of exhaust smoke is coming out when running. I can pull the number 1 cylinder plug wire and the smoke stops.

Do I even need to pull the flywheel or is this a breach in the casting.
I have this same engine in a 150 and I cannot imagine how this is happening without a break somewhere.

Is this being seen with eng. in the water and can it be driven? If 'yes'.... any noise?
Does it have full power? My guess... seeing as #1 is closest to flywheel, is a gap
or hole. Maybe a bad crank ring allowing exh. to travel thru upper bearing?
 
This is happening with the foot submerged for testing in a100 gal tank at idle.
Reportedly runs like crap and will not make full power. There is also a hole in the flywheel housing.
i will pull the flywheel today sometime and investigate. I expect bad things.
