89 johnson 50 doesn't go into gear. Please help!

I was traveling 30 mph when I lost forward gear and reverse. We started messing around and took the prop and lower unit off, it seems like when you play with the shifting rod and put it into gear, if you play with it, it will catch but typically there is no resistance you can spin the propeller shaft. Any ideas? We didn't over heat or anything, just stopped moving and were full throttle, killed the motor and got towed in. Thanks for the help.
 
Usually that's a case of the driveshaft shearing just below the water pump.

I removed the water pump and it has some wear so does the impeller but the drive shaft is not sheared, here is a photo on where we're at. Must we dig deeper? How do we remove the bearing retainer or should we?

Obviously the driveshaft isn't sheared. If shifting into gear manually via the shift rod results in a no shift scenario.... the lower unit needs to be dismantled to pinpoint the problem.
