"I understand the reason for the backfire flame arrestor, but can someone tell me why the breather tube from the oil filler cap is connected to it? And facing the arrestor?"
 
I believe it's just a way

I believe it's just a way to vent any unburned fuel fumes from the crankcase and feed them back to the carb to be burned.

"Don't think you want those fumes to go anywhere else. How is the running temperature, maybe the engine is not getting hot enough and you are seeing a build up of condensation?"
