5.7 350 260 hp alpha 1 out drive

put boat in the water on Saturday. everything ran great except only got 3800 rpm at wide open.
i was trying a new 23 pitch prop.got to the dock and raised the out drive to try a 21 pitch prop and a rainbow appeared. when i put the out drive down and attempted to start it locked up. i removed the spark plugs and the 2nd cylinder pored water.all the plugs on that side were wet.
i did a compression test and the numbers were all over the place.where should i start looking?
the riser gaskets are new and the exhaust flappers are new. well both new last spring.
i ran the motor with a hose 3 times before it went in and for two hours on sat. before in sat (2 hours)and i had the problem

they were new last year and it didn't over heat at all. but i'll check them out.a guy at the dock said that the water in the cylinders washed the oil away and that messed up the compression test. have you heard of that before?
