When I checked the gear oil it was gray and milky.
Does this mean I have water in my oil?
Where can this come from, the engine only has 160 hours on it. I am on a small island and there are no certified volvo mechanis. Some people say drain the oil out and flush it out with aceitone or kerosene.

If it is the seals on the drive shaft causing this, is it easy to change them?

I am in a unfortunate situation with service here. It is very limited.

Does anyone have any suggestions.

"Ray.... Volvo's (any I/O for that matter) are not my line of expertise, but if you're going to flush that unit out, use only Mineral Spirits. With the unit empty, applying a low 7 to 12 pounds air pressure should reveal where the leak would be. For the time being, I'd suggest that you drain the unit, then simply refill it with the proper lube.... then check in again say every other running.

I know that someone with the proper expertise will jump in here to advise you but I didn't want you to pour acetone or kerosene, which has a cutting base, into your unit.
